Steps in Financial Analysis

Financial Analysis includes the following three steps:

1. Establish the facts about the organization
2. Compare the facts of the organization over time with facts of similar organizations
3. Use perspective and judgment to make decisions regarding the comparisons

Financial decisions by management can occur at any level—departmental, divisional, or institutional—within the organization
Comparison of one organization with another includes ratio analysis, horizontal analysis and vertical analysis
- Ratio analysis evaluates the organization’s performance by computing the relationships of important line items in the financial statements
- Horizontal analysis evaluates the trend in the line items by focusing on the percentage change over time
- Vertical analysis evaluates the internal structure of the organization by focusing on a base number and then showing percentages of important line items in relation to the base number
There are four types of financial statements:

1. The Balance Sheet
2. The Income Statement
3. The Statement of Owner’s Equity
4. The Statement of Cash Flows

The Balance Sheet

The balance sheet shows the organization’s financial position at a specific point in time, typically at the end of the accounting period. It presents the organization’s assets, liabilities, and net assets (in a not-for-profit organization) or owner’s/stockholder’s equity (in a for-profit organization).[footnote]Nowicki, M. (2017). Introduction to the financial management of healthcare organizations (7th ed.). Health Administration Press.[/footnote] The Accounting Equation is as follows:

Assets = Liabilities + Net Assets (in a not-for-profit organization)
Assets = Liabilities + Owner’s Equity (in a for-profit organization)

The Income Statement or Statement of Operations

The Statement of Operations in a not-for-profit organization is also called the Income Statement in for-profit organizations. It summarizes the organization's revenue, expenses, and the excess of revenues over expenses (also called income before taxes in a for-profit organization).[footnote]Nowicki, M. (2017). Introduction to the financial management of healthcare organizations (7th ed.). Health Administration Press.[/footnote] The relationship of the statement of operations to the balance sheet can be best explained by the following equation:

Assets = Liabilities + Net Assets + (Net Expenses - Expenses)
- Where permanent accounts of the balance sheet—that carry forward balances to the next year—relate to the temporary accounts of the statement of operations—which are the accounts that zero out at the end of each year

The Statement of Owners' Equity/Changes in Net Assets

The Statement of Changes in Net Assets (called the Statement of Equity in a for-profit organization) shows the reasons why net assets changed from the beginning of the statement period to the end of the statement period.[footnote]Nowicki, M. (2017). Introduction to the financial management of healthcare organizations (7th ed.). Health Administration Press.[/footnote] This statement is important in showing how the changes in the excess of revenues over expenses affect the net asset or equity position of the organization. The Statement of Cash Flows

The Statement of Cash Flows shows the organization's cash flow, i.e., the amount of cash receipts and where they come from, and the amount of cash disbursements and where they went during the statement period.[footnote]Nowicki, M. Health Administration Press.[/footnote] The statement has classifications from three activities: cash flow from operating activities; cash flow from investing activities; and cash flow from financing activities.
